LEARN from my favorite reader question this month:
Question: Should I be concerned that the S&P 500 is so concentrated in a few stocks?
Answer: I don't think "concerned" is the right word. However, you should plan accordingly. Allow me to explain. Despite what many novice investors believe, the S&P 500 is NOT a diversified position. Its performance is tied to the performance of just a few US stocks since it is market weighted. This means that a larger weighting is given to larger companies. Therefore, the top 10 stocks are what influence most of the return, where the approximately 490 other stocks are basically irrelevant. So, if all your money is in the S&P, you are betting your entire financial future on just a few companies. Granted, there are benefits to a marketed weighted system, but there are also big risks. This is why it's so important to diversify to other areas of the global market (i.e. international, EM, bonds, small, mid-cap, etc.). Diversifying in an era when the S&P 500 has been one of the best performers for so long is psychologically difficult, after all, what has been going up will continue to go up in perpetuity…right? False! There will inevitably be rough times ahead and while I believe in the outperformance of US equities, there will undoubtedly still be long difficult spells of underperformance which can impact your finances. This is why diversification is ALWAYS the right approach to investing. One should never disregard risk management, especially when it comes to your financial future.
