Mutual Fund: A Short Explanation

A mutual fund is a professionally managed investment vehicle that pools money from multiple investors to invest in diverse assets like stocks, bonds, or money market instruments. It offers diversification, professional management, and ease of investment, making it suitable for retail investors.


Classification of Mutual Funds

1. Based on Structure:

  • Open-ended Funds: Can be bought or sold at any time.
  • Close-ended Funds: Have a fixed maturity period and limited trading options.
  • Interval Funds: Allow transactions only at specific intervals.

2. Based on Investment Objective:

  • Equity Funds: Invest primarily in stocks for higher returns.
  • Debt Funds: Invest in fixed-income instruments like bonds.
  • Hybrid Funds: Mix of equity and debt for balanced returns.
  • Money Market Funds: Invest in short-term instruments like T-bills.

3. Based on Returns Distribution:

  • Growth Plans: Earnings are reinvested to increase NAV.
  • Dividend Plans: Earnings are distributed periodically as dividends.
  • Dividend Reinvestment Plans: Dividends are reinvested to buy more units.


Growth Plan of a Mutual Fund

  • In a growth plan, profits (dividends or capital gains) are reinvested back into the fund, resulting in an increase in Net Asset Value (NAV) over time.
  • Ideal for long-term wealth creation, leveraging the power of compounding.


How It Works

  1. Investment: Investors contribute via SIPs or lump sums, buying units based on the NAV.
  2. Returns: The NAV appreciates over time as the fund grows; there are no interim payouts.
  3. Redemption: Gains are realized when units are sold, benefiting from long-term growth.


Average Rate of Return

Historically, equity mutual funds deliver 10–15% annualized returns over the long term (15–20 years), depending on the fund type and market conditions.
