US sports leagues are closed, exclusive membership organizations while European teams have to earn their inclusion in a league year after year. The concept of promotion/relegation is not new to my students at The Wharton School, as many are fans of teams from the The Premier League, LALIGA or any of the other soccer leagues around the world.? Studying the economic difference/impact of these two formats could be a class in itself.?We narrowed it down. This week’s group of MBA students compared the player compensation systems between the National Basketball Association (NBA)’s hybrid salary cap/tax system with the EPL’s economic and compensation models to assess which system maintains (or perhaps increases) the value of a team. ?? The NBA system is considered a soft cap because a team can exceed the cap ($140.6M in 2024-‘25) through a collection of exceptions (e.g., the mid-level player, Larry Bird and rookie exceptions.) When payroll reaches two higher thresholds (a.k.a aprons), teams are subject to financial and roster compilation penalties. Combined with a revenue sharing model (all national and some local,) the structure seeks to maintain competitive balance, aligns player comp with revenue growth and requires consideration of business costs over just trying to win. ? The EPL system’s limits wages based upon a given team’s revenue, leaving the 20 teams with vastly different resources to construct a roster.?Despite the league’s “Profit & Sustainability Rules” (“PSR”) designed to limit total losses over a 3-year period, enforcement has been inconsistent. The wealth of larger clubs shields them from relegation while clubs with smaller fan bases and lower revenue face much greater risk. The student group of Maxwell Youtie, Craig Sturken, Dylan Magee, Jesse Hunsicker, Joseph Liu and Abhishek Bhargava completed their analysis of the compensation systems by also examining the leagues' respective revenue sharing systems. The group concluded that investing in an NBA franchise is preferred over an EPL team. A sports league requires the collaboration of business owners to maximize the quality of the product while concurrently maintaining the economic incentives to act entrepreneurially.?The absence of relegation in the NBA cultivates rational franchise behavior and minimizes the risk of margin compression and negative returns.
