Ever read something and you can't help but notice the connection to #bitcoin, even if the word is never mentioned in the reading? I had this experience reading the latest note from Cliff Asness, co-founder of AQR Capital Management, titled "In Praise of High-Volatility Alternatives." https://lnkd.in/gYH7kduZ Readers of our work know how bitcoin can be viewed as a true alternative asset, uncorrelated to other assets with asymmetric risk and return profiles. It is also no secret bitcoin is highly volatile. So how could bitcoin fit into this research piece? The answer and parallels may surprise you. Here are my summary notes and comments from the article: ? Cliff notes everyone knows volatility is a drag, but that's only on a total portfolio level, not necessarily the "line item" level or portfolio component level ? Compound returns are overrated--at the component level. ? Why? Cliff lays out a simple example of an investment that has a two-thirds chance of doubling (+100%) and a one-third chance of going to zero (-100%). ? This investment will eventually go to zero, but it still has a positive expected return, so investors should consider it. ? The key is *rebalancing* -- if it goes to zero, you reload and do it again. ? That's how you harness its positive expected return without the risk of it taking your entire portfolio off-track. The article goes into more detail showing how a portfolio constructed with higher volatility alts can not only perform better, but could actually be safer than you expect if that higher volatility forces you to make it a smaller position in your portfolio so as not to exceed your overall volatility target. In other words, the higher volatility of the alternative asset dictates it be a smaller position in the portfolio, which then means even if the alternative goes to zero in a given year, it only has a small negative impact on the overall portfolio. The other thing he clearly emphasizes is the extreme importance of rebalancing--in both directions. This is the key insight myself and others have realized with #bitcoin. It's an uncorrelated asset that has been highly volatile, but that volatility has the potential ability to work for you.
