2 Internal Rate of Return (IRR)

IRR is the annualized rate of return that makes the net present value (NPV) of an investment equal to zero. NPV is the difference between the present value of the future cash flows and the initial cost of an investment. IRR can be calculated by using a trial-and-error method or a spreadsheet function. IRR can be used to compare the attractiveness of different investments or to determine the minimum acceptable rate of return for an investment. However, IRR assumes that the cash flows are reinvested at the same rate and may not be reliable for investments with multiple or uneven cash flows.

When measuring the return on an investment, especially private investments, it is helpful to look at IRR and MOIC (Multiple On Invested Capital). IRR measures the profitability of an investment by calculating the rate at which the investment earns a specific return. It accounts for the time value of money, which is helpful when evaluating investments with different cash flow timings. However, for investments with complex cash flows, IRR can be confusing and challenging to interpret. MOIC measures the total multiple on the original investment and is easier to grasp and compare. While it is more simple than IRR, it doesn't take into account the timing of cash flows or the time value of money.

3 Payback Period

Payback period is the time it takes for an investment to recover its initial cost. It shows how quickly you can recoup your money from an investment. Payback period can be calculated as: Payback Period = Initial Cost / Annual Cash Flow Payback period can be used to compare the liquidity and risk of different investments or to set a maximum acceptable duration for an investment. However, payback period does not consider the time value of money, the cash flows beyond the payback period, or the profitability of an investment.

DSCR is the ratio of the cash flow available to service the debt to the debt service obligations of an investment. It shows how well an investment can cover its debt payments from its cash flow. DSCR can be calculated as: DSCR = Cash Flow Available for Debt Service / Debt Service Obligations DSCR can be used to compare the solvency and risk of different investments or to evaluate the creditworthiness of an investment. However, DSCR does not reflect the profitability, liquidity, or growth of an investment.
