How can you create a performance-based compensation system that works for entrepreneurs?

DEFINITION; Performance-based compensation is simply a reward for an employee’s good works, a way that an organization acknowledges the contribution made by its staff. e.g. bonuses, incentives, and compensation.

From my perspective, I have used performance-based compensation to recognize the performance and impact of employees especially beyond the good work. One of the key components is to have performance-based objectives that are measurable and not role profile tasks but more stretching employees' impact and having a limited number of objectives.

Estabelecer metas possiveis e desafiadoras faz parte deste processo.

Performance has two components: results and behaviors. Some believe that since results can be more objectively measured, you should consider only results. But that leaves half of the performance equation out. Every case is different, but if you love formulas, here is one for performance-based compensation: pay for results but condition payouts to behaviors. In other words, results can't be obtained at all costs. There are enough examples of nefarious outcomes obtained by well-known organizations that paid for results and left behaviors aside.

Performance-based compensation system for entrepreneurs should be tailored to their unique needs and dynamics. What does an entrepreneur need to grow ? Apart from other things, they need a culture where people take high initiative, innovate , take risks and have the commitment to see things through. A strong driver for building this is by differently acknowledging and rewarding people who demonstrate these and deliver value to the firm. Thus Performance based compensation comes in. Importantly, it allows entrepreneurs to leverage their people costs much better and attract and retain good talent ( the high performing people can earn much more in a performance driven compensation system), without paying everyone high market salaries.

1. Clearly establish what "performance means". that means you need to have clear metrics on quantitative & qualitative goals (KPIs/ OKRs/KRAs) 2. Ensure the individual, team is aware of what they need to accomplish . The ways to communicate can be formal meetings to discuss goals, informal meetings to reiterate it & formal tools to track these goals through organisation tools/platforms 3. Once performance is established, then the linkage to rewards is crucial. A combination of mathematical formula coupled with a qualitative assessment of the individuals current contribution & future potential has to be made. The process is both a quantitative data centric approach, with qualitative assessment on skills, abilities etc

Performance-based compensation motivates the entrepreneur. When targets are reached, that reward is the motivation. Being entrepreneurial means you must be driven. You think outside the box. You take risks. You are typically a non-conformist. Variable compensation plans or programs add to focus and investment for an entrepreneur. Having an entrepreneurial spirit is one thing, however to motivate that person, performance-based incentives are a must.

Yes, its and very quandary situation during the phase of appraisals. The entrepreneurs should motivate the process driven and not should be person specific. As adaptable and achievable goals are the key of this process. Organization shall motivate the process based review not the person specific. This will definitely help to keep the most performing assets with an organization. And helping the learning and development of an individual its the major key of this process.

A couple of things I found helpful: 1) Set and define the KPI’s 2) Understand your competitors compensation model 3) Set targets that you know 40% of the teams will achieve and the rest is a stretch. 4) Hold weekly reviews and touch points around the KPI’s and understand what support is required to be injected 5) Have a layered approach include every layer involved to create urgency from the top down

Performance based compensation is the very vital and critical process every year. This should include, 1. Organization goals shall be departmental goal, 2. Departmental goals shall be individual goals 3. Simple and basic language is best to understand, and more clear goal set is very important 4. Quarterly or half yearly review is always better. This helps the improvement of an individual and achievement in goals. 5. 360 degree survey is always better to maintain good professional relations within the organization 6. Timely review and release of compensations is always better.

Not an easy task and not my specific competence. I struggle between some metrics on individual performance which do not promise to provide company growth vs. metrics on general business targets which do not promise to stimulate the individual. There is some “game theory” behind a good set of individual/general performance.

For startups or smaller companies that have low cashflow capacity, it is recommended to offer equity-based compensation plans to key executives. Set clear goals (project/milestones or results based) for them to reach until a pre-defiined deadline, and offer a certain percentage of equity participation of the company once those goals are reached. In order to quantify the compensation value, a simple multiplication of the estimated company valuation by the equity percentage offered should work.

Performance-based compensation may be difficult to adopt in early stage businesses where the business' priorities and goals are constantly evolving and updating.

The often discussed challenge is the bias of many executives to tie compensation to performance alone. This can be a costly mistake as you can end up with a system that disregards efforts and behaviors or a system that is so difficult to use that it will soon be dropped. You can tie some part of the compensation to the quality of the efforts employee put in achieving their goals and the behaviors you want to encourage in the company (openness, collaboration, etc.)

Additionally there is risk of everyone focusing solely on metrics tied to compensation rather than overall organisation objectives (hindering collaboration and innovation). This system also runs a risk of causing dissatisfaction or resentment if fairness and transparency is not maintained internally.

Not everyone may not be comfortable in adopting this style of working at the start which may impact the effectiveness and productivity however as Founder you need to keep team motivated and engaged

Gotta pick fair goals so it's not just about quick wins. Also, doesn't fit every gig or industry, might leave some feeling left out or bummed. Keep it chill, mix in support, and find the sweet spot for this pay style to work its magic.

First & Foremost, let's understand that a performance-based compensation will never work in isolation. Let's take a step back- 1.) Does the person agree & understand the objectives for the year/quarter/month. 2.) Does he/she have the needed clarity, skills, support, team to move forward with a well-defined plan driven by tangible and not-so-tangible deliverables? 3.) Is there a clear Balanced Score Card or any other metrics that is easy to track and measure? 4.) Is the metrics aligned with incentives/rewards to be reviewed periodically and then converted into rewards/incentives disbursed? The real magic of Performance-based compensation is in the intention behind and execution of it where both parties are equal stakeholders in the process!

Often in entrepreneurial settings, especially early stage bootstrapped startup compensation as in salary and bonuses is not your key lever. I recommend to think holistically about what you have to offer and build that in to your compensation model: warrants, freedom, responsibility, cool titles etc.
