One of the key factors in determining a startup’s valuation is defining a realistic market size through a model that makes sense in terms of the PMF configuration. Many founders think the TAM/SAM/SOM approach is enough. Still, it has limitations, such as a set of speculative assumptions that are often unrealistic, especially in new markets. I think that a simple but effective model to approach this is Market Research and Customer Surveys because they provide high-quality, relevant, and data-driven qualitative and quantitative insights such as willingness to pay, CAC and LTV data, preferences & gaps within different target audiences, etc.

When you are thirsty is value is higher for a glass of water than when you are not and the price is same in both the situation. So valuation is Price + Value. However the value is different at different stages of startups. 1. Ideation to Pre MVP - It's about idea + Team 2. MVP to Early Revenue - Idea + Team + Feasibility 3. Revenue to Scale - PMF + Team + Moat 4. Scale - Numbers / Traction

First and foremost, at an early stage, having the right team in place is critical. Ideas may be right or may be wrong, but its the team that can sense that and navigate accordingly. After team, I like to think a lot about proxies that are demonstrating if people care about what the team is working on. Depending on stage this criteria changes. At the earliest stages are prospective customers interested (maybe that means a signed LOI to pilot), then are pilots driving engagement, then are they converting to sales, then are customers renewing. If you get team and traction right, that is over half the battle from my perspective!

The Thiel Fellowship's approach of investing in promising individuals over specific ideas serves as a great case study for betting on the jockey (~4% of fellows have founded unicorns), the capability and commitment of the team serves as the greatest indicator of potential. The first response I received was that they receive many ideas and have an 18-month incubation period. They emphasized that the primary factor they focus on is market traction. I was surprised by this. Highlighting the traction factor to investors significantly boosts their interest.

Even if the popularity of a sector can temporarly increase the value of an early stage startup, it can become a problem to have an inflated valuation for raising funds in later rounds. It can also become difficult to differentiate yourself in a trending space like Blockchain & AI when everyone is also trying to launch their own tool in the same space. You will need to ensure that your valuations are realistic at each stage and communicate very well the real impact of your product to stand out from the crowd.

The valuation bull run is over, so a startup’s valuation shouldn’t be determined based solely on previous funding rounds’ terms. The domino effect caused by a systemic drop in valuations has negatively impacted all stages, so now is the time to focus on fundamentals instead of narratives, particularly in the early stages. A smart way to do this is to focus on de-risking key factors at each growth stage, and craft non-template terms that make sense at each stage. For example, de-risking technical viability risk at the pre-seed stage, managing market risk at seed or Series A, de-risking regulatory risk at Series C, etc.

If you're very early, seed stage, don't get wrapped up in valuation. You're just looking for fuel to get you to the next step. As long as you're only giving up what is considered a "normal" amount of ownership, say 10-25%, take the money. I recently chatted with a start-up founder who was offered corporate venture funding from an early customer. He thought that the valuation was low-balled. But when you did the math, they were only giving up 10% at that lower valuation. And, it allowed them the opportunity for the valuation to rise at the next raise once they had demonstrated more product-solution fit and perhaps gotten a few customer proof points. Don't let your pride distract you from the real game. Get the money to continue the journey.

Show them real, concreate data about your market potential, your growth potential, your number of users/customers today and the number of users/customers you will have tomorrow. In this, the main differences are between pure market-oriented startups with software or hardware products vs. deeptech/biotech companies. More specifically bout trends and sentiments, you have to show that you are either going to capture a market where your startup is relevant (market share) or that you will create a new market, where the need is validated with a significant base.

Given the current Generative AI boom, both founders and investors need to evaluate the impact of a well-integrated GenAI strategy or the lack of it. I strongly recommend founders prioritize integrating GenAI tools and capabilities that directly impact the bottom line via cost-saving to avoid falling behind. Investors are currently focused on shorter paths to profitability and higher efficiency strategies using AI, so it makes sense to follow the narrative while also balancing profitability and impact on ROI.

Valuation is actually often a bit of a rabbit hole for founders. Of course it's important, and having a strong rubric (revenues, profit or pathway to profit, comps with multiples, etc.) is great. BUT, in fundraising it's really a question of (1) how much money does the company need to get to the next milestone, (2) how much of the company would you part with to get there, and (3) will the market support that. For example, a company that needs, say, $3M to get to profitability might consider that it's valuation should be X, but if the founder/Board are willing to part with 10% to get profitable, then maybe $27M pre-money is the place to start. It's all in how you get there - all these numbers are unrealized until they're not!

Founder teams are usually not savvy with respect to valuation and finance, and they tend to attempt a raise at a valuation double or more of the previous one, because they "hear in the market" that this is a benchmark indication for success. The reality is that market sentiment plays a big role, and when VCs feel a cool wind is blowing, they require far more sober valuations. Founders need to keep in mind that seeking a valuation 20 or even 40% below their expectations is better than running out of cash, or having to reduce their requested valuation every time a VC declines theirs.
