What are the big ideas to keep in mind during VC negotiation?

As entrepreneurs, pitching to venture capitalists and investors is one of the pivotal tasks. Confidence is the key. Knowing the self-worth/value of the startup can bolster the investor's confidence in the idea. This self-assurance is crucial when facing challenges, making decisions, and pitching to investors. because it shows the investors that the founder is willing to stand firm in their vision and strategy. But be sure not to be stubborn.

Knowing your startup's value and what you're willing to give up is critical for any negotiation with VCs. By preparing thoroughly and approaching the negotiation with a clear head and open mind, you can increase your chances of reaching a successful agreement with a VC partner.

Depending on the stage, it's very difficult to attach a valuation to a startup. You might not have any revenue or any repeatable traction (user acquisition, market signals, etc.) to determine a clear valuation. At that moment, it makes sense to either create more evidence to justify a valuation, you propose or look at peers (not the outliers, but the overall masses) and see what they raised in the last 3 months(!) - not 2021 - with a similar traction.

I emphasize three pillars: clarity in value proposition, understanding the investor's perspective, and flexible yet firm deal structuring. Entrepreneurs and Investors share a common vision and goals. Both parties must be forthright about expectations, risks, and challenges. Striking the right balance between the startup's worth and the investor's expectations is an art. Focus on long-term value. Equity distribution should be fair, ensuring that both sides have a stake in the venture's success. DD is non-negotiable. Thoroughly assess the startup's potential, market dynamics, and competitive landscape. Beyond financials, consider the team's capabilities and their ability to execute. Legal terms matter. Clear, well-defined agreements are essential to avoid conflicts down the road. Protect the interests of both parties while fostering trust.

Understanding the venture firm's motivation is helpful in understanding deal terms. Most of what they are asking for is seeking to protect their investors' capital. The VC firm needs to turn a solid 2.5X+ back to their investors to be an effective firm that gets to stay in business. So, every investment they consider has to have the potential to be 5-10X+ or it isn't worth the downside risk. After they've established the upside potential on investing in your company, they now want to protect themselves on the downside knowing that only 1 or 2 out of 10 deals is actually going to work. To boil it down, you just have to decide how much control you're willing to give up to help protect the VC firm's investors.

Again, everything depends on the stage, and in early-stage (Angel / Pre-Seed) you are in luck because SAFE (Simple Agreement for Future Equity) is prevalent at this stage. The terms are well established, and YC issued the "standard SAFE" which provides a balanced basis for early-stage investment.

Understanding the terms of venture capital investment is paramount. It ensures alignment between founders and investors, clarifies expectations, and mitigates potential conflicts. Key terms such as valuation, liquidation preferences, and governance structures significantly impact the dynamics of the partnership. There is money and then there is strategic capital. You ALWAYS want to choose strategic capital over just a check with no additional value. To understand the strategic value of the money remember that you aren't just trying to sell your start-up to a VC, you also need to have the VC clearly show what they bring to the table. Is it for relationships, guidance, other investors, specialties, etc. If you don't see value in the VC beyond the capital, I would pass, because they are likely going to want some type of control over your company. If that control lacks brains, then "no thank you". I would rather have no money than money that will weigh me down in the long run.

Unpopular opinion - never skip your due diligence on investors as a founder. Be very thorough. Talk to founders from their portfolio, and talk to some who had discussions with the fund but didn't make the cut. You are entrusting your startup's future with this company and its people, so take it seriously. As a founder-turned-investor I may be more inclined to stress on this step in the process of seeking funding. And I really get that the ultimate goal of every founder is the $$. However the due diligence on investors can save you time and energy later down the road. Hell, it may even impact your future financing rounds (the reputation of the fund and the strength of your investor's network can improve or limit your chances). Good luck!

Look for investors that offer more than the money in your bank account. There is plenty of money available in the market, and you want a partner that can help you navigate the unknown waters ahead of you and not only give you money to build the ship.

Researching venture capital firms before accepting investment is crucial. It helps you assess their track record, industry expertise, and the type of support they offer beyond capital. Understanding their portfolio companies, investment philosophy, and reputation can impact your decision. Choosing the right VC partner aligns your startup with resources and guidance essential for success, creating a more synergistic and productive relationship.

Start early to build a relationship, not just when you are ready. A big part of the DD (Due Diligence) process is building trust and confidence in the founder(s). Even if you are not fundraising, keep VCs you like in the loop through monthly investor updates.

Humans are social animals, so unsurprisingly investors require a process of getting comfortable with a particular investment or founder - unless FOMO kicks in and speeds up the process. Generally there is still a need to provide a multi point relationship build, highlighting things such as: 1) What is claimed to what is done 2) Pace of achieving - VC's may have a 10 year fund lifecycle on average but they need to see the speed of pace within a 12 - 24 month timeframe. 3) Can you keep the plates spinning - things change and adapt but can you continue to build as things get more complex. These can't get answered from a coffee.

Fundraising is different from anything else you will ever do as a founder who builds a company. Get advisors/mentors or an accelerator on board who knows how to navigate the fundraising environment, and that helps you close the fundraise as fast as possible and avoid painful/delaying learning experiences. This leaves a lot of room for the Principal/ Partner to step in and tighten further or control the ship incase the deal looks like failing.
