1 DCF Analysis

Discounted Cash Flow (DCF) analysis is a cornerstone of valuation, relying on projections of a company's future cash flows. However, creativity comes into play when you consider the assumptions behind these projections. Instead of sticking to linear growth models, explore scenarios where growth rates change over time. DCF is too often misused to overstate valuations of early stage businesses. It was a key factor on the tech stock boom and ultimate bust in 2000. While it is a solid way to value a good business model with product, presence, solid pricing, visible market growth and a clear path to establishing market share, too many DCFs have huge amounts of hope value packed into them. Ideally any business using DCF would present multiple scenarios that can allow potential investors to see the valuation that might arise from their preferred set of inputs and assumptions rather than just accept management's all too often opaque and very bullish assumptions. Ideally DCF should be supported by other valuations methodologies where possible.

One of our clients used to ask, from all the peer firms, what is the most similar to the company you evaluate? I keep returning to that question every time I analyze stocks. Coke and Pepsi, Ford and GM, Boeing and Airbus... you do not necessarily have to compare the firm with 10 or 20 or more peers to come up with fair price. One perfect peer, or one very similar M&A is often enough.

This is the area where the wisdom of general managers often beats the quantitative proficiency of financial managers. Business combinations, linkages and synergy potential are determined and realized by those who define the vision and lead. In my experience, business founders and CEO's would be the best in finding out potential synergies from the acquisitions. But there is, of course, a risk of overconfidence, so each such Idea has to be further assessed by the financial professionals.
